I saw her sold that same wallet to someone else, but I have not been instructed to sent the item back by paypal yet. I don't know what kind of excuse she will give to the new buyer.

Continue with your Paypal dispute and make sure you right-click and save a complete copy of the auction, and also save all the photos too in case she removes thm from her hosting service.
Like others have said, don't let her bully you! I had a seller try to pull that same BS on me, and Paypal refunded all my money including shipping.
Leaving that thug a Negative gave me a nice warm feeling too.
