I went to check on my paypal. The amount she issued was marked as 'payment' and not as a refund. Should I tell her to do it as a refund?
Yes, you should ask her to do a refund, then you won't lose any to Paypal fees also.

If you went through Paypal they should tell you the next step. i did find out last week due to a similar thing that it is illegal to send counterfeit items through the post. Paypal told me this. So I would get advice before doing anything with the bag...Ok she has refunded me. Can I consider this as case closed? Or not?
I agree, do whatever Paypal tells you to do so you are covered.Either way, don't send it back UNTIL PayPal tells you to, then you will have to do it with signature confirmation. Don't just take the seller's word.
